Liquidity, Valuations and Fundamentals Shift in Favor of Microcaps, Sentiment Analysis Lags
Micro Cap Rally on the Horizon
Key Drivers in Place
Three out of four factors necessary for a micro cap rally are currently in place. Liquidity is increasing, with SIP allocations to small caps rising from 10-11% to nearly 14-15% of monthly flows. Fundamentals remain strong, with manufacturing companies delivering double-digit operational growth. Valuations have reset to 10-year averages, with select stocks trading at a discount to those levels.

According to Pawan Bharaddia of Equitree Capital Advisors, who specializes in the Rs 1,000 to 5,000 crore market cap space, every time this valuation setup has emerged, forward 12-month returns have been in the range of 40-70%.
Sentiment Remains a Barrier
Despite improving fundamentals and valuations, sentiment remains a key obstacle to a micro cap rally. Bruised retail investors, persistent FII selling, and the growing allure of global markets have suppressed confidence, even as underlying numbers improve.
Turning Point Ahead

The turning point is expected to come from a combination of positive signals, including tariff clarity, geopolitical calm, and continued earnings recovery. These factors will likely arrive together, rather than as a single dramatic event.
Fundamental Strength
Manufacturing companies, a significant chunk of the micro and small cap universe, have been delivering double-digit operational growth. This is reflected in the 18% manufacturing growth seen in the latest GDP data.
Valuation Reset
The correction in valuations has done its work, dragging them back to 10-year historical averages. In select pockets, stocks are now trading at a discount to those averages, a relatively rare occurrence that has historically preceded strong forward returns.
